lacuna: he appa en ly simple ask o hypo hesizing a ional expec a ions in
an IS - LM model has no been cas . No doub he ask is less impo an han
es ing he hypo hesis agains he da a, and no doub he ask is complica ed
by he s a ic se ing o IS - LM, bu no doub such an expe imen could
e eal some posi i e and nega i e aspec s o bo h a ional expec a ions and
Keynesian o hodoxy.1 I is ou ask he e o a emp such exposi ion by
ansla ing one o he p edic ions inhe en in he s ong assump ion o e i-
cien use o su icien in o ma ion in o IS - LM. Tha p edic ion is ha mon-

U ilizing he o hodox IS - LM amewo k, we mus eo de he demand
o money o con o m o a ional expec a ions. One way o doing his is o
assume ha as in e es a es decline, he specula i e demand o money
declines. While Keynesians in e p e a all in in e es o mean a highe p ob-
abili y ha u he in e es declines become less likely so mo e eal balances
should be held quiescen , he a ional expec a ions g oup in e p e a all in
in e es as mone a y policy becoming mo e expansi e, and he e becomes an
inc easing p obabili y ha p ices o commodi ies and in e es a es will
inc ease. On he basis ha a all in in e es is he signal o (in la iona y)
money g ow h, agen s would oll cash om idle o ac i e belances o spend-
ing. They do his in an icipa ion o bo h in la ion in commodi y p ices and
an inc ease in he s ock o money wi h which hey may eplace hei
