elimina ed and managed app op ia ely. Each inancial ins i u ion should aim o main ain a
unc ion o compliance and moni o ules o compliance, egula ions and policies. The objec i e
mus be o se and en o ce a clea line o accoun abili y and esponsibili y. Such p ac ices will
lead o de eloping mechanisms ha will align wi h he in e es o manage s and sha eholde s,
leading o inc eased con ol o he inancial ins i u ion (Gompe s e al.,2003).

agency ela ionships and co po a e go e nance (CG) issues become mo e complex (Kapopoulos
and Laza e ou, 2007;Hu and Izumida, 2008). Rele an ly, wo ene s o he Islamic inancial
sys em (IFS) comp ise solid go e nance and implan ed mo al alues. The mo al esponsibili y
and e hical sense in Islamic banks (IBs) a e an icipa ed o educe agency-led implica ions such as
lowe ing necessa y isk- aking ac ions (Alam e al.,2020). Unlike con en ional banks ha pe mi
manage s o ge in ol ed in ea ning coun less p o i s (Ramchand an e al.,2017), i is leas
encou aged in o ganiza ions ope a ing wi h Islamic mo al and/o e hical p inciples
(Ha-B ookshi e, 2015). A Sha

examina ion o he ope a ions o IBs and hei cu en p ac ices, he s udy will build a heo e ical
base, which can hen be used o o e come he challenges aced in he applica ion o he agency
heo y in he con ex o Islamic inancial ins i u ions (IFIs). Fu he con ibu ion o his s udy is

Agency issues in Islamic banking

Zainuldin e al. (2018) in hei s udy c i ically examined he agency heo y om he
pe spec i e o IBs and in eg a ed e hical conside a ions wi hin a p incipal-agency se ing.
They ound ha SG oo ed in IBs’business ac i i ies enables hem o gi e mo e impo ance o
e hical issues as compa ed o con en ional banks. This also implies ha IBs a e less likely o
ha e agency p oblems as compa ed o con en ional banks.

sys ems (Beasley, 1996;Bebchuk e al., 2004;Nom an and Ha on, 2019;Nawaz e al., 2021).

Secondly, conside ing he phenomenal g ow h o IFIs, s udies examining agency
dynamics in his indus y a e o pa amoun impo ance. Islamic banking ope a ions ha e
been in oduced in o e 50 coun ies, spanning bo h Muslim and non-Muslim na ions. I is
es ima ed ha he e was an inc ease in he agg ega e wo h o IFIs om US$2.19 n in 2018 o
US$2.44 n in 2019 (S anda d and Poo ’s, 2020). The Islamic inancial se ices indus y
con inues o g ow a 11.4% on a yea -on-yea basis, and i main ained i s g ow h momen um
in 2019. This g ow h was no ed o be mainly d i en by signi ican imp o emen s in he
Islamic banking and capi al ma ke segmen s (IFSB, 2020). Mo e impo an ly, e en du ing
he global economic down u n, he Islamic inancial se ices indus y managed o egis e a
posi i e albei slowe g ow h a e han he yea ending 2018.
In he con ex o he KSA, he banking sec o deposi s (bo h con en ional banks and IBs)
egis e ed a 2.9% g ow h in 2019 (IFSB, 2020). On he con a y, IBs obse ed a 2.3% g ow h
in hei deposi s in he same yea , alongside a 2.4% g ow h in hei asse s, esul ing in an
o e all 0.91% g ow h a e o he banking sec o in he KSA in 2019. Like hei con en ional
pee s, IBs in o he Gul Coope a ion Council (GCC) na ions such as Bah ain, Kuwai , Qa a
and he Uni ed A ab Emi a es (UAE) saw slow balance shee g ow h expansion in he
inancial yea 2018. The g ow h in deposi s in he GCC is no ed as ollows: Kuwai (4.2%),
Qa a (1%), he KSA (6.2%) and he UAE (4.2%). This g ow h in deposi s has happened o
he i s ime in he las i e yea s (S anda d and Poo ’s, 2020).
Thi dly, while published s udies (Hassan and Chachi, 2007;Sa ieddine, 2009;Alam e al.,
2020) shed ligh on se e al issues con on ing IFIs and p opose possible mi iga ing
mechanisms, e y ew o hose ha e examined he agency issues empi ically. Published
epo s by Choudhu y and Hoque (2006),Sa ieddine (2009),Nom an and Ha on (2019),Alam
e al. (2020), among o he s, hin ed a he exis ence o some in ensi ied agency issues in IBs bu
did no add ess he challenges aced by he indus y. In he con ex o he KSA, no such
s udies on agency dynamics a IFIs ha e been obse ed.
The banking sec o in he KSA
Regula o y bodies: The KSA has 12 banks. Th ee o hem a e ull- ledged IBs and he
emaining nine a e con en ional banks wi h Islamic wings. Two main egula o y bodies
o e see inancial ins i u ions in he Kingdom, no ably he Saudi A abian Mone a y Agency
(SAMA) and he Capi al Ma ke Au ho i y (CMA).
Since i s es ablishmen in 1952, SAMA has been playing a i al ole in he es ablishmen
and ad ancemen o he Kingdom’s inancial sys em. I s majo unc ions include issuing he
Saudi Riyal (SAR), he na ional cu ency o he KSA; wo king as he go e nmen ’s banke ;
egula ing comme cial banks; o e seeing he o eign exchange ese es o he Kingdom;
implemen ing mone a y policies o ensu e he s abili y o exchange a es; os e ing g ow h
and sa egua ding he soundness o he inancial sys em, among o he s.
In 2003, he CMA was o icially es ablished unde he Capi al Ma ke Law, pu suan o
Royal Dec ee No. M/30. This is a public ins i u ion wi h comple e inancial, legal and

in oduced Islamic inancing h ough mu
abah

S a ing i s ope a ions om Riyadh, he Kingdom’s capi al and holding s ong Islamic alues,
Al-Rajhi ac ed as a o eign exchange p o ide and soon gained a epu a ion as a leading
p o ide o Islamic inancial se ices in he Kingdom. As o inancial yea 2017, Al-Rajhi
e ained i s p ominen posi ion in he coun y’s banking sec o , eco ding a 15.4% sha e o
he o al banking asse s in he Kingdom (Al-Rajhi, 2017).
Based on mu

und) was in oduced by he Na ional Comme cial Bank (NCB) in 1987. By mid-1990, pay oll
disbu semen o employees was made h ough banks, and his measu e pa ed he way o
enhancing inancing ope a ions and educing isks o de aul . Du ing his pe iod, o he i s
ime, he NCB de eloped equi y guidelines o Sha
ıʿah compliance. This was a majo
b eak h ough, as global index p o ide s began o adop hese guidelines.
Recen ly, in he capi al ma ke , he NCB b ough i s o al asse s unde managemen ―bo h
local and in e na ional ― o US$32bn as a inancial yea 2017. The NCB has g adually
posi ioned i sel as one o he bigges Sha
ıʿah-complian comme cial ins i u ions globally. In
2017, he NCB eme ged as he only Saudi pa ne o he issuance o go e nmen
ṣ
uk

which amoun ed o US$9bn (NCB, 2018).
In 1999, he in e -bank ans e sys em (SARIE) was in oduced o u he educe

in he Kingdom (NCB, 2018). A g owing numbe o cus ome s demand ha IBs p o ide
e idence o Sha
ıʿah compliance in all hei banking and in es men ope a ions. Mos
cus ome s p e e Islamic banking and inancial se ices, whe eas a ela i ely smalle
segmen op s o adi ional banking when he o me is no a ailable (Hasan, 2010).
Resea ch me hodology
Fo his s udy, a su ey comp ising 38 ques ions was de eloped and sen o he 12 banks ha
o e ei he pa ial o ull- ledged Islamic banking se ices in he KSA on 12 No embe 2019.
The pu pose was o in es iga e he Islamic banking p ac ices and hei e icacy in esol ing
agency issues. The su ey add essed mul iple issues such as consciousness o CG p inciples,
e ec i eness o he Boa d o Di ec o s (BOD), e ec i eness o he SSB, he igh s o Islamic
accoun holde s (IAHs), audi ing, and p ecision and cla i y o inancial epo ing. Besides he
su ey, senio IB-adminis a o s in he KSA we e in e iewed in o de o ex ac necessa y
in o ma ion on CG p ac ices in IBs.
To examine he e ec o CG on Islamic banking pe o mance, he s udy ollowed an
app oach simila o he compu a ion o he Go -index by Gompe s e al. (2003) and he Go -
sco e by B own and Caylo (2004) and Sa ieddine (2009) o es ablish a quan i a i e index o
CG. This index compu es and agg ega es alue based on he ollowing c i e ia:
(1) sepa a ing he posi ions o he Chie Execu i e O ice (CEO) and he Chai man;
(2) unc ioning o an audi commi ee;
(3) nomina ed membe s o he CG commi ee;

e lec o s o sound CG (Ande son e al., 2004;B own and Caylo , 2004;IFSB, 2005a;
Sa ieddine, 2009).
As men ioned abo e, da a ega ding CG issues was collec ed om 12 IBs in he Kingdom.
Fo each bank, one poin was gi en in he index o each o he exis ing p inciples o CG.
Based on he ou comes, he o e all mean alue o he CG disclosu e index by dimension and
