We a gue ha he P-s a model can be used o a small economy wi h ixed exchange a es and conclude ha he P-s a model need no be ejec ed on heo e ical g ounds. Sec ion 3 p esen s he empi ical esul s. We show ha based on in-sample i and ou -o -sample o ecas - ing he mone a y model is no ou pe o med by he socio-poli ical model. Thus, he P-s a model need no be ejec ed on empi ical g ounds. Sec- ion 4 con ains ou concluding ema ks. Basic mone a y economics sug- ges s ha we should p e e he mone a y in la ion model. On he o he hand, some au ho s ha e c i icized he second- di e ence speci ica ion because i esul s in implausibly long pe iods o p ice adjus men and implausible o e shoo ing o cyclical beha iou o p ice changes (Ta om, 1990; Pecchinino and Rasche, 1990).2 Simula ions by HPS (1989) showed ha in some cases a shock o he sys em equi ed adjus men pe iods o mo e han 100 yea s. Recen analyses sugges ha he p oblema ic speci ica ion in second di e ences is no an una oidable componen o he P-s a model.
