Macroeconomic Volatility Trade-off and Monetary Policy Regime in the Euro Area (FEP Working Paper Nº 123, Faculdade de Economia da Universidade do Porto o, Março 2003)

Abstract

This research uncovers a well-defined monetary policy regime starting in 1986 in the aggregate Euro Area. Both alternative solution-estimation methods employed - optimal control cum GMM, and dynamic programming cum FIML - identify a regime of strict inflation targeting with interest rate smoothing. The unemployment gap, properly estimated as quasi real-time information, is a relevant element in the information set of the monetary authority, despite not being included in its preferences. The emergence of the regime relates to the improvement of the volatility trade-off between inflation and unemployment gap since the mid-80s. Additional improving factors have been milder supply shocks and better ability of policymakers to set the interest rate closer to optimum.

They bo h use a small mac oeconomic model sugges ed by Rudebusch and S ensson (1999) o ep esen agg ega e supply and agg ega e demand, oge he wi h an in e es a e equa ion desc ibing condi ions o op imali y o he policymake 's ac ions. Such op imali y condi ions a e de i ed by Fa e o and Ro elli using op imal con ol, while Dennis uses dynamic p og amming, building on he use o in e se- con ol heo y by Salemi (1995). A Model o Mone a y Policy Analysis in he Eu o A ea Ou s uc u al model de i es om a simple op imising amewo k o mone a y policy analysis, in which he loss unc ional o he cen al bank desc ibing i s in e empo al p e e ences is minimised subjec o he dynamic s uc u e o he agg ega e economy. Agg ega e Demand and Agg ega e Supply The s uc u e o he Eu o A ea agg ega e economy is modelled as a simple backwa d-looking agg ega e demand - agg ega e supply sys em simila o he one applied by Rudebusch and S ensson (1999) o US da a. Agg ega e demand is basically an IS equa ion exp essed in e ms o u-gap, and agg ega e supply an expec a ions augmen ed Phillips equa ion wi h he sho - e m ade-o be ween u-gap and in la ion. Rudebusch and S ensson's mo i a ion o using his model was h ee old: ac abili y and anspa ency o esul s; good i o ecen US da a; and p oximi y o many policymake s' iews abou he dynamics o he economy, and o he spi i o many policy-o ien ed mac o-econome ic models, including some used by cen al banks. In addi ion, we ha e h ee easons o ou own. Fi s , i has been widely used in ecen empi ical s udies o mone a y policy ules o egimes. Tha is he case, among many o he s, o Fa e o and Ro elli (2001), Dennis (2001), and, o Eu opean coun ies, Pee sman and Sme s (1999), Taylo (1999), and Aksoy e al. (2002). The assump ions abou he iming o in o ma ion ga he ing can be qui e ele an o policy analysis, as has been a gued in he li e a u e, and as can be illus a ed in ou case. In he li e a u e, he impo ance o using da a a ailable o policymake s in eal- ime in ex-pos e alua ions o mone a y policy has been p o usely shown, o he US case, by O phanides (2001a and 2002). Nelson and Nikolo (2001) also epo a pa e n o o icial eal- ime ou pu gap mispe cep ions in he UK du ing he 70s simila o he one iden i ied by O phanides o he US. In bo h cases, he au ho s inspec ed he in o ma ion ac ually used a he mee ings o mone a y policy commi ees.4 He e, howe e , we canno use p ope eal- ime in o ma ion, no only because he e is no Eu o A ea agg ega e eal- ime s a is ical da a o almos he whole sample pe iod, bu also because we e alua e he policy o a no ional cen al bank.
